Replacement cost vs. actual cash value: why the difference matters

The short answer

Replacement-cost coverage generally considers what it costs to replace damaged property today. Actual cash value generally subtracts depreciation, which may result in a smaller payment.

Who may need this coverage

  • Homeowners reviewing dwelling and contents coverage
  • Renters insuring furniture and electronics
  • Owners of older roofs or older appliances
  • Farm and business owners insuring equipment

Why it matters

The valuation method on your policy determines how far a claim payment goes. Depreciation on a fifteen-year-old roof or a five-year-old appliance can be significant.

Situations in which it may be needed

  • Hail or wind damage to an aging roof
  • Water damage to flooring and cabinets
  • Theft of electronics purchased years ago
  • Fire damage to furniture and clothing

Risks of being uninsured or underinsured

  • A claim payment smaller than the repair estimate
  • Paying the depreciation difference yourself
  • Delaying repairs because funds fall short
  • Underinsuring after remodeling or upgrades

What this coverage commonly helps protect

  • The cost to repair or rebuild at current prices
  • Contents replacement, when that option is selected
  • Other structures such as detached garages or sheds
  • Additional living expenses after covered losses

What it may not cover

  • Maintenance issues and gradual wear
  • Flood and earth movement without separate coverage
  • Upgrades required by code unless the policy includes them
  • Amounts above your selected dwelling or contents limit

Questions to ask your agent

  • Is my dwelling coverage replacement cost?
  • Are contents valued at replacement cost or actual cash value?
  • Is my roof covered differently because of its age?
  • Does my limit reflect current rebuild costs?

A practical checklist

  • Read the valuation wording on your declarations page
  • Note the age of your roof, HVAC and water heater
  • Update the policy after remodels or additions
  • Keep receipts for major purchases
  • Ask what raising or lowering the deductible changes
